Is it better to reinvest dividends or get cash?
Your investment goals. If your goal is long-term portfolio growth, dividend reinvestment makes sense: Reinvested dividends help grow your investment. If you aim to generate an income stream or fund an immediate financial need, you're better off taking cash dividends.
Does reinvesting dividends avoid tax? Dividend reinvestment doesn't avoid dividend taxes if an investor would owe them on the payment. However, dividends aren't always taxable. For example, an investor wouldn't pay taxes on dividends paid in a tax-deferred count like an IRA.
Stock dividends are thought to be superior to cash dividends as long as they are not accompanied by a cash option. Companies that pay stock dividends are giving their shareholders the choice of keeping their profit or turning it to cash whenever they so desire; with a cash dividend, no other option is given.
When you are 5-10 years from retirement, stop automatic dividend reinvestment. This is when you transition from an accumulation asset allocation to a de-risked asset allocation. In Summary: When in accumulation, reinvest dividends. When in transition or drawdown, don't!
These advisers say there are other downsides associated with DRIPs, including the bookkeeping hassles and tax headaches that go along with using dividends to make many small purchases of stock over long periods, as well as potential fees that some companies charge to set up and exit their programs.

Your investment goals. If your goal is long-term portfolio growth, dividend reinvestment makes sense: Reinvested dividends help grow your investment. If you aim to generate an income stream or fund an immediate financial need, you're better off taking cash dividends.
Your “qualified” dividends may be taxed at 0% if your taxable income falls below $44,625 (if single or Married Filing Separately), $59,750 (if Head of Household), or $89,250 (if (Married Filing Jointly or qualifying widow/widower) (tax year 2023). Above those thresholds, the qualified dividend tax rate is 15%.
While reinvesting dividends can help grow your portfolio, you generally still owe taxes on reinvested dividends each year. Reinvested dividends may be treated in different ways, however. Qualified dividends get taxed as capital gains, while non-qualified dividends get taxed as ordinary income.
Income that is within your dividend allowance counts towards your basic or higher rate limits and may therefore affect the amount of personal savings allowance that you are entitled to and the rate of tax you pay on dividend income that exceeds your allowance.
Should I reinvest dividends and capital gains in retirement?
"Investors should keep reinvesting their dividends after retirement since most dividend payments are not substantial enough to warrant any immediate use by the investor," says Mark Hebner, founder and president of Index Fund Advisors in Irvine, Calif.
They're one of the ways investors can earn a regular return from investing in stocks. Dividends can be paid out in cash, or they can come in the form of additional shares. This type of dividend is known as a stock dividend. Dividend yield is the company's annual dividend divided by the stock price on a certain date.
The 4% rule says people should withdraw 4% of their retirement funds in the first year after retiring and remove that dollar amount, adjusted for inflation, every year after. The rule seeks to establish a steady and safe income stream that will meet a retiree's current and future financial needs.
Preferred stocks have a different holding period than common stocks and investors must hold preferred stocks for more than 90 days during a 181-day period that starts 90 days before the ex-dividend date.2The holding period requirements are somewhat different for mutual funds.
Depending on how much money you have in those stocks or funds, their growth over time, and how much you reinvest your dividends, you could be generating enough money to live off of each year, without having any other retirement plan. This appeals to me because I started planning for retirement in my 30s.

Arguments for Dividends
Proponents of dividends point out that a high dividend payout is important for investors because dividends provide certainty about the company's financial well-being. Typically, companies that have consistently paid dividends are some of the most stable companies over the past several decades.
Below are some of the disadvantages: Reinvestment reduces diversification as the funds are reinvested in the same type of securities, increasing concentration and reducing portfolio variety.
A capital gains distribution is the investor's share of the proceeds of a fund's sale of stocks and other assets. The investor must pay capital gains taxes on distributions, whether they are taken as cash or reinvested in the fund.
Taxes. You'll pay taxes on mutual fund distributions (unless the mutual funds are held in tax-advantaged accounts such as individual retirement, 401(k) and 403(b) accounts), whether you receive your distributions in cash or reinvest in additional fund shares.
What are the disadvantages of reinvesting profits?
Shareholders often prefer to receive higher dividends rather than see the money reinvested to increase stock value. This can potentially make your company less attractive to investors, although this will depend on their investment habits.
Companies that offer dividends provide investors with a regular income as the stock price moves up and down in the market. Companies that don't offer dividends are typically reinvesting revenues into the growth of the company itself, which can eventually lead to greater increases in share price and value for investors.
All dividends paid to shareholders must be included on their gross income, but qualified dividends will get more favorable tax treatment. A qualified dividend is taxed at the capital gains tax rate, while ordinary dividends are taxed at standard federal income tax rates.
